How much of a difference is there in a flywheel that is 1/8 I'm smaller then the original
 
I'm assuming you mean 1/8 of an inch smaller in diameter. .. as long as it mounts to the engine and you have a clutch and bell that fit it, I would say not much. Possibly slightly less rotational mass. And less of a chance in being able to use a starter box.
 
It would probably alter RPM, smoothness of the engine, make it more difficult to use a starter box. Not really recommended.
 
Maybe improve throttle response? I wouldn't run anything other than what it's supposed to. It might also throw the engine off balance.
